It was mostly used in online gaming but has started to spread out into other areas. It's kindda short of saying "that Player got OWNED" hence "powned".

i believe its not exactly powned, but more pwned without the O, but otherwise the description is correct.

Yeah I agree and sometimes when my friends IM me they will spell it as either "pwned" or "powned" I think it can be either way.
